How to Calculate Long-Term Capital Gains (LTCG) Tax on Mutual Funds

Navigating taxation on mutual fund investments is essential for retaining maximum net returns. Under current Indian tax rules, gains realized from equity mutual funds held for more than 12 months are classified as Long-Term Capital Gains (LTCG).

The ₹1.25 Lakh Annual Tax Exemption Rule

Tax legislation grants retail equity investors an annual tax-free threshold of ₹1.25 Lakhs per financial year on cumulative LTCG. Realized gains up to ₹1.25 Lakhs incur 0% tax. Any capital gains exceeding ₹1.25 Lakhs are taxed at a flat rate of 12.5% without indexation benefits.

First-In, First-Out (FIFO) Accounting Principle

When redeeming mutual fund units purchased across multiple monthly SIP installments, income tax authorities apply the First-In, First-Out (FIFO) method. Units purchased first are treated as sold first. Consequently, units held for longer than 365 days qualify for LTCG treatment, while units purchased within the last 12 months are taxed as Short-Term Capital Gains (STCG) at 20%.

Tax Harvesting: Maximizing Tax-Free Growth

Tax harvesting involves redeeming mutual fund units annually to realize up to ₹1.25 Lakhs in capital gains tax-free, and immediately reinvesting the proceeds. This resets your purchase cost base higher, systematically reducing future tax liabilities over a 20-year investment tenure.
